Tax accountants prepare and submit corporate and individual tax returns.There are many routes to qualifying as an accountant. Some people initially qualify as an accounting technician over a period of three to four years and then gain the AAT qualification. In the public sector people tend to follow the public finance qualification CIPFA. Those that go from graduate to being a Big4 trainee accountant tend to go the Chartered Accountant route gaining the ACA qualification over a period of four to 5 years. Some less academic individuals or those training in industry or samller accountancy practices tend to go the Certified Accountant route gaining the ACCA qualification.

Sounds pretty simple, doesn’t it? And it can be, especially if you remind yourself of these two goals whenever you feel overwhelmed by the details of keeping your financial records. Hopefully you will also be reassured to know that there is no requirement that your records be kept in any particular way. As long as your records accurately reflect your business’s income and expenses, the IRS will find them acceptable.

The actual process of keeping your books is easy to understand when broken down into three steps.

Keep receipts or other acceptable records of every payment to and every expenditure from your business. Summarize your income and expenditure records on some periodic basis (generally daily, weekly, or monthly). Use your summaries to create financial reports that will tell you specific information about your business, such as how much monthly profit you’re making or how much your business is worth at a specific point in time.

Whether you do your accounting by hand on ledger sheets or use accounting software, these principles are exactly the same.

Step 1: Keeping Your Receipts

Comprehensive summaries of your business’s income and expenses are the heart of the accounting process. But they can’t legally be created in a vacuum. Each of your business’s sales and purchases must be backed by some type of record containing the amount, the date, and other relevant information about that sale. This is true whether your accounting is done by computer or on hand-posted ledgers.

From a legal point of view, your method of keeping receipts can range from slips kept in a cigar box to a sophisticated cash register hooked into a computer system. Practically, you’ll want to choose a system that fits your business needs. For example, a small service business that handles only relatively few jobs may get by with a bare-bones approach. But the more sales and expenditures your business makes, the better your receipt filing system needs to be. The bottom line is to choose or adapt one to suit your needs.

Step 2: Setting Up and Posting Ledgers

A completed ledger is really nothing more than a summary of revenues, expenditures, and whatever else you’re keeping track of (entered from your receipts according to category and date). Later, you’ll use these summaries to answer specific financial questions about your business such as whether you’re making a profit, and if so, how much.

You’ll start with a blank ledger page (a sheet with lines) or, more often these days, a computer file of empty rows and columns. On some regular basis like every day, once a week, or at least once a month, you should transfer the amounts from your receipts for sales and purchases into your ledger. Called “posting,” how often you do this depends on how many sales and expenditures your business makes and how detailed you want your books to be.

Generally speaking, the more sales you do, the more often you should post to your ledger. A retail store, for instance, that does hundreds of sales amounting to thousands or tens of thousands of dollars every day should probably post daily. With that volume of sales, it’s important to see what’s happening every day and not to fall behind with the paperwork. To do this, the busy retailer should use a cash register that totals and posts the day’s sales to a computerized bookkeeping system at the push of a button. A slower business, however, or one with just a few large transactions per month, such as a small Web site design shop, dog-sitting service, or swimming pool repair company, would probably be fine if it posted weekly or even monthly.

To get started on a hand-entry system, get ledger pads from any office supply store. Alternatively, you can purchase an accounting software program that will generate its own ledgers as you enter your information. All but the tiniest new businesses are well advised to use an accounting software package to help keep their books (and micro-businesses can get by with personal finance software such as Quicken). That’s because once you’ve entered your daily, weekly, or monthly numbers, accounting software makes preparing monthly and yearly financial reports incredibly easy.

Step 3: Creating Basic Financial Reports

Financial reports are important because they bring together several key pieces of financial information about your business. Think of it this way — while your income ledger may tell you that your business brought in a lot of money during the year, you may have no way of knowing whether you turned a profit without measuring your income against your total expenses. And even comparing your monthly totals of income and expenses won’t tell you whether your credit customers are paying fast enough to keep adequate cash flowing through your business to pay your bills on time. That’s why you need financial reports: to combine data from your ledgers and sculpt it into a shape that shows you the big picture of your business.

Trust Account Bookkeeping Basics

Trust account rules vary from state to state, but one constant for attorneys or anyone working in a fiduciary capacity is the over-riding fear of running afoul of strict requirements. Take the following steps and you won’t lose sleep worrying about your responsibility to comply with complicated trust account regulations.

1. Migrate from Manual to Automated Record Keeping
Review your firm’s trust bookkeeping procedures and identify which procedures are managed manually. Often, law firms enter each client’s transactions separately and issue trust checks manually. Manual bookkeeping is the root of several problem areas. Not only are manual processes time-consuming, but also mistakes are difficult to detect and reports are next to impossible to prepare.

A good trust accounting software program can easily replace ALL your manual bookkeeping tasks and provide you with total control of your trust accounting. You will:

• Simplify transaction entries, trust check printing, bank reconciliations, and generating reports

• Readily detect errors

• Maintain an audit trail for any changes made in your trust books

• Make it easy for your accountant to review your trust data and make appropriate corrections without shuffling through stacks of paper

2. Choose Your Trust Accounting Program Wisely
Don’t rush to embrace the first accounting program you find to manage your trust books. Many accounting packages that work very well for general operating accounts often lack features that trust accounting requires. For example, general accounting packages typically do not produce client ledgers easily and do not prevent trust accounting mistakes from occurring. There is typically no audit trail log and one can even go back to reconciled months and edit prior transactions. That’s not proper trust accounting! When you evaluate your trust program choices, consider the following questions:

• Does the program make deposits and disbursements in each client account very easy to enter, track and reconcile?

• Is the program designed to prevent common trust accounting errors, such as duplicate check numbers, client ledger overdrafts etc.? These are examples of problems that must be stopped at the transaction entry itself.

• Are required monthly reports such as ledger card balances, transactions, reconciliation and three-way reconciliation, etc. easily produced?

• Is there an option to print trust checks and/or deposit slips?

3. Avoid Commingled Bank Trust Accounts

A client trust bank account is a special kind of account. Today, many banks offer a particular type of trust account with separate sub-accounts for each client.

A bank account that allows you to manage individual client funds separately provides a double layer of protection for your firm because a bank can also alert you to any client ledger overdraft situation. Additionally, you will receive monthly client ledger trial balances from the bank, which you can then match with your office client ledger records.

4. Archive Closed Client Accounts
When a client matter has been completed, the balance on the client’s ledger is zero, and all transactions have been reconciled with the bank statement, you should “close” or archive that client ledger. Otherwise, over a period of time, you will be dealing with hundreds or even thousands of “open” client ledgers.

5. Protect Your Trust Software Data File
While a computer or software can be replaced, lost data is not easy to re-create. For trust accounts, always maintain a hard copy of each client ledger on a monthly basis. Make regular backup copies of your trust database files and store them at a remote location.

Accounting and Bookkeeping Basics Part 2

The Ledger
A ledger is just another book but with each page devoted to a single account. It is simply an alternative view of your journal entries – the journal entries are in date order, the ledger is a re-arrangement of the journal in account order.

The important thing to remember is that all your transactions are entered in the journal first. The ledger merely contains copies of them re-arranged by account.

Just like the journal, most businesses will use more than one ledger, each devoted to a certain aspect of the business and each given a different name to reflect this (e.g. ‘Sales Ledger’ and ‘Purchase Ledger’), but whatever the case, a single general ledger will always be opened. This is called the Nominal Ledger (called the General Ledger in the USA).

Although it is termed ‘nominal’ for reasons which will become clear later, it is nevertheless important to realise that it is the main ledger of a business (i.e. where other ledgers are also in use, the final balance of those ledgers will also be held in the nominal ledger). Therefore, the nominal ledger will hold the full picture of a business however many other ledgers are used.

In order to post (i.e. make copies of) the entries from the journal we must draw up a list of the accounts used so far and give each one its own page in the ledger.

We need three accounts at this stage: a cash account, a petrol account and a sales account.

The layout of each account in the ledger is identical to the journal with the exception that the ‘account’ column is no longer required – we are looking at the entries of just one account so it can be included as the title of the page instead.

Once we have posted our entries into the ledger we can then begin to see how the business is doing.

Posted entries are exact copies of the original. If the entry was a debit entry in the journal then it is also a debit entry in the ledger. Although we can now see the relevant entries we don’t yet know what the balance is; furthermore we don’t know whether that balance means we have a surplus or a deficit of cash. To find out, follow this procedure:

1. Start by adding up the debit and credit columns and show the totals on a new line.
2. Subtract one from the other to get the balance using the following rules:
a) If the debit total is greater: the balance=debits-credits and the result is put in the debit column.
b) If the credit total is greater: the balance=credits-debits and the result is put in the credit column.
c) In other words, we are always going to get a positive balance, and it will always be placed under the highest total (this is the reason the columns were totalled first).

Because the balance of every account is always expressed as a positive value it doesn’t tell us where we stand in relation to it (e.g. do we have a surplus of cash or is it overdrawn?).

We can overcome this by applying our from/to guide again (from=credit and to=debit). If the balance is in the debit column, then we have a positive cash balance (more money has gone to it than from it). If it shows a credit balance then it is overdrawn.

How does it apply to the sales account? If it has a credit balance, then we have positive sales. Where has the money come from? sales. And finally, look at the petrol account. Where has the money gone to? petrol.

The next step is to check that all the journal entries have been posted correctly to the ledger. This is called a trial balance.

The Trial Balance
The trial balance is a complete list of your account balances from the ledger. The layout is similar to the ledger except that only three columns are required: the account name and a debit and credit column.

Just the final balance line of each account is copied into the trial balance using the debit column if the account has a debit balance, or the credit column if the account has a credit balance.

The debit and credit columns are then totalled and checked that they match each other to satisfy the first rule of accounting (all the debits must equal the credits).

If they are not equal to each other it is proof that a mistake has been made. An audit is then carried out to find the error.

An audit simply means going through each entry in the journal to check that it matches the original paperwork (this is called an audit trail). If no error is found then it must be due to a mistake when posting the entries to the ledger. The audit then continues by checking each journal entry against the ledger entries.

OK, so lets discover if the business is making a profit or a loss.

The Profit and Loss Account
The Profit and Loss account (aka P&L), as its name implies, tells us whether we are making a profit or a loss: are we earning more money than we are spending? (a profit), or vice-versa (a loss).

The layout of the P&L account is just like any other account. To compile the P&L account copy the balances of the sales and expense accounts into it. We can then use our from/to guide on the resulting balance to determine if a profit or loss has been made. If more money has come from sales than has gone to expenses, we have made a profit. That is, if the credit side is greater than the debit side we have made a profit.

Having established the P&L account we must do one more thing: take a look at the business as a whole. For this we need to prepare the balance sheet.

The Balance Sheet
We can now look at the main equation of a double-entry system which will show that the first rule of accounting (the debits must equal the credits) not only applies to each transaction but continues right up to the main financial statement of the business; the balance sheet.

The P&L account reflects the balance of a specific area of your business over a particular period of time. The balance sheet reflects the current balance of everything since the business began.

The ledger holds this information, so like the trial balance we can compile the balance sheet by copying all the account balances into a report. The only difference is that the accounts are re-arranged to show what the business owns and what it owes. These are broken down into 3 groups:

Assets
These are the things the business owns. They are usually broken down into two groups: Current Assets and Fixed Assets.
Current assets include money in the bank, petty cash, and money owed to the business by its customers.
Fixed assets include capital items like business premises (assuming they are not rented), company cars and office equipment.

Liabilities
These are the things the business owes to third parties. They too are usually broken down into 2 groups: Current Liabilities (e.g. overdraft at the bank) and Fixed Liabilities (e.g. Long Term Loans).

Equity
Equity represents what the business owes to the owner of the business. This includes money paid for shares or capital introduced, any profits (or losses) brought forward from previous years as well as the current balance from this year’s P&L.

These three groups make up what is known as the accounting equation:

Assets = Liabilities + Equity

Easily remembered by those who like a pint with the acronym: ALE.

Just like any mathematical equation a balance sheet can be re-arranged in any order you like:

Equity = Assets – Liabilities
Liabilities = Assets – Equity

Probably the most useful view is Equity. Since equity is what the business owes its owners, it represents the value of the business from the owners point of view. If this were your personal accounts, it would be your net worth.

Compiling a balance sheet is just more of what we have been doing so far; rearranging account balances by copying them into a different order. Assets first (bank balances, cash balances, debtors, unsold stock, buildings and company vehicles), then Liabilities (overdrafts, creditors, loans, mortgages), then Equity (P&L, Paid-up share capital, profit or losses brought forward from previous years). The Assets will have a debit balance, the liabilities (including equity) will have a credit balance. Add the two resulting columns up and they should both have the same balance.

Although this is a very simplified view of accounting from an initial transaction right through to its effect on a balance sheet, it shows just how simple the process really is. Before computers came along, the whole process was carried out manually exactly as above. Early software emulated this process, making things only marginally quicker by automatically adding columns. Modern software takes things a stage further by eliminating the need to post anything. All you need to enter are the original transactions.
